Opportunity Zones (OZs) were introduced as part of the Tax Cuts and Jobs Act (TCJA) of 2017 to encourage investment in economically distressed areas.

In return, investors receive substantial tax benefits that can significantly enhance their overall returns.

1. Deferral of Capital Gains Taxes

The current capital gains deferral deadline is December 31, 2026. Investors must reinvest in a Qualified Opportunity Fund (QOF) before this date to defer taxation.

However, while the deferral runs through 2026, the actual tax payment is due in April 2027 when filing 2026 taxes.

This deferral allows investors to put their capital to work while deferring tax liabilities, which can improve overall cash flow and investment potential.

2. Reduction of Capital Gains Taxes

In the original OZ program, investors were eligible for a reduction of their deferred capital gains tax if they held their investment for a certain period:

  • Five-Year Hold: 10% exclusion of deferred capital gains.
  • Seven-Year Hold: 15% exclusion of deferred capital gains.

Since these provisions were tied to deadlines that have already passed, new investors no longer qualify for these step-up benefits.

However, new legislation may reinstate or extend similar incentives, which would allow future investors to take advantage of these exclusions if reforms are enacted.

The most compelling reason to invest in Opportunity Zones is the potential elimination of capital gains taxes on the OZ investment itself:

If the investment is held for at least 10 years, investors pay no capital gains tax on any appreciation from the OZ investment.

This benefit extends to depreciation recapture, a major tax concern for real estate investors. Typically, when a property is sold, depreciation deductions taken over the years must be recaptured and taxed. However, with a 10-year OZ investment, investors can avoid this recapture tax entirely.

This makes Opportunity Zones an attractive long-term investment strategy for those looking to maximize after-tax returns.

1. The Importance of Due Diligence

Not all Opportunity Zone investments are created equal. Investors must perform thorough due diligence to ensure they are selecting the right projects.

Key factors to consider include:

  • The experience and track record of the Qualified Opportunity Fund (QOF) sponsor.
  • The viability and risk profile of the proposed development or business project.
